Figured it out. The weapon needs a slot. Maybe only drop modifier gems once someone has a mod-able weapon in their inventory? I had several 4 or 5 gems in my inventory before I found my first mod-able weapon.

Ugh, I can't figure out how to use what appear to be weapon modifier gems. Anyone?
